Abstract
This study examines the relationship between credit ratings and income smoothing and further verifies whether the relevance is greater in firms planning to finance debt in the future. In assessing the issuer's credit risk, the credit rating agencies considers earnings volatility, among other factors. The importance of earnings volatility for credit rating agencies suggests that there are incentives for managers to lower earnings volatility in order to improve or maintain their credit rating. Therefore, this study examines two themes, focusing on income smoothing through adjustment of accruals. First, we examine whether firms with top (+) or bottom (-) marks (notch firms) smooth their earnings to a greater extent than non-notch firms within the same class category. In addition, we also examine whether firms planning to finance debt in the future, among the top (+) or bottom (-) firms (notch firms), are more smoothing in their earnings. The sample consist of data from 2001 to 2018 for manufacturers of December settlement that are listed on the KOSPI market. The results are as follows: First, the top and bottom firms are more smoothing than the middle ones, considering the credit risk. Second, we examine whether the degree of income smoothing varies depending on the debt financing plan. The results show that among the top (+) or bottom (-) mark firms that plan to raise debt in the future, they are more income smoothing. The results of this study show that credit ratings provide another important incentive for managers to smooth income. In particular, it is expected to give implications to credit analysts, investors, and managers by presenting specific case that firms planning to finance debt in the future have greater incentives. Finally, it is expected to expand the scope of research than previous studies, refine the method of measuring variables of interest, and provide useful information on income smoothing through various research methodologies.
