Abstract
Numerous studies, beginning with Ball and Brown (1968) and Beaver (1968), have examined the information content of accounting earnings, earnings components, and other financial statement line items. These studies find that stock returns react to information on earnings, revenues, and other financial disclosures. Earnings are a summary of the management performance of a specific accounting period, which represents the net increase or decrease of the firm wealth during the accounting period. Earnings are widely used as a summary measure of operating performance for firms. However, if earnings fail to function as a summary measure, market participants will be more interested in revenue and expense, which are top components of earnings. In particular, they will have a greater interest in revenue (Ertimur et al. 2003). Revenue is a measure that reflects the external growth and performance of a firm and is viewed as a measure of status in industry or market share. The increase (decrease) of revenue is regarded as a strengthening (weakening) of the market share or the relative competitiveness within the industry. Revenue is one of the most important measures of firms’ financial performance. It provides information about the realized gross earnings from its business activities, which is useful to assess how well a company has performed in the period. In particular, when the disclosure of information related to revenue is increasing (Edmonds et al. 2013), revenue is also reflected in financial analysts’ earnings forecast adjustments (Jegadeesh and Livnat 2006), and firms with revenue-supported sustained increase in earnings have a higher ERC than firms with non-revenue-supported increase in earnings (Ghosh et al. 2005). Similarly, the role of revenue information is increasing in the firm valuation. These results suggest that it is necessary to study the usefulness of other performance measures, in addition to the accounting earnings that were mainly analyzed in previous studies. The purpose of this study is as follows. First, it examines the determinants that increase the information contents of revenue. Specifically, it focuses on the effects of earnings volatility, revenue volatility, the relationship between earnings and revenue on the information contents of revenue. Next, based on the determinants of the information contents of revenue, this study examines the difference in information contents of revenue according to the characteristics of firms and industries (loss situations/industrial technology level/firm life-cycle/glamour firms) in which these determinants appear. In order to accomplish these study aims, this study conducts an empirical analysis of 7,089 observations operating in the manufacturing industry from 2001 to 2015 and listed in the Korea Stock Exchange (KSE). The empirical results related to the determinants of the information contents of revenue can be summarized as follows. First, as earnings volatility increases, the information contents of earnings decreases and the information contents of revenue increases. Similarly, the change in information contents of earnings is a determinant factor affecting the information effect of revenue. Second, the more stable revenue, the more the information contents of earnings and revenue increase. Revenue volatility is of primary importance since it reflects the actual stability of the firms’ financial statements and is directly affected by managerial decisions and the firms’ risk management policies. Therefore, if the revenue is stable, the information contents of revenue will increase. Third, if revenue volatility is more stable than earnings volatility, the information contents of revenue increase. The fact that the relationship between earnings and revenue volatility is low indicates that there is a large difference in ranking by year of earnings and revenue volatility. This implies that the cause of earnings volatility occurs in the expense item and the profit item itself and that the revenue is relatively stable and persistent. Fourth, the lower the revenue-expense matching, the more the information contents of revenue increase. The mismatch between revenue and expense increases the volatility of earnings, decreases the persistence of earnings and the predictability of earnings, and increases the negative autocorrelation in earnings changes (Dichev and Tang 2009). Thus, the mismatch between revenue and expense increases the information contents of revenue. Next, the empirical results related to the characteristics of firms and industries (loss situations/industrial technology level/firm life-cycle/glamour firms) can be summarized as follows. First, revenue is more informative in loss firms than profit firms. This suggests that revenues have a stronger association with contemporaneous returns in loss than with profit situations. Second, revenue is more informative in technology firms than in non-technology firms. As documented in previous studies, revenues are an indicator of earnings persistence (Jegadeesh and Livnat 2006), future operating performance (Ghosh et al. 2005), and have a relatively high autocorrelation (Ertimur et al. 2003). The results provide evidence that the information contents of revenue are high in technology firms which have relatively high uncertainty and earnings volatility. Third, revenue is more informative in the growth stage than in the maturity stage of a firm life-cycle. This suggests that the firm life-cycle has a differential effect on the information contents of revenue and earnings. Fourth, revenue is more informative in glamour firms than in value firms. The operating environments of glamour firms with high growth rates and investment opportunities will be more volatile than those of value firms. A volatile operating environment complicates the firm’s financial reporting and increases the volatility of earnings. The results provide evidence that market reactions to revenue surprises are stronger for glamour firms than for value firms. This study provides the following contributions. First, this study contributes to the expansion of the research related to revenue in that it analyzes the revenue information which is a rare research topic in Korea. Specifically, this study examines the determinants that increase the information contents of revenue. This study provides meaningful implications in that it examines the ability of revenue to summarize information on firm performance. Second, this study contributes to the literature by underscoring the importance of situational analysis via showing that the market response to revenue and earnings changes depends on loss situation, industrial technology level, firm life-cycle, and glamour firms. Third, our sample covers more firms and a longer time period than any prior study, which allows us to examine differences in the role of revenue in different situations. Overall, this study enhances understanding of the usefulness of revenue and earnings, and is of value to financial analysts, firm compensation committees and managers, accounting regulators, and academics. For example, it is important for analysts to know whether they should assign a greater weight to revenue and a lower weight to earnings in valuing technology firms, while compensation committees would like to know in which situations they should include revenue in management contracts. Evidence that revenue provides information beyond earnings in a variety of environments suggests that accounting standards on revenue recognition coupled with enforcement mechanisms are effective in generating useful information. Despite these contributions, this study has a limitation. Specifically, since all the risk factors affecting the information contents of revenue are not taken into consideration, there is a possibility that the bias and measurement error due to omitted variables may have occurred.
